Oh yea! I saw that. It looks so amazing!

But I cannot imagine any day in hell where Shadow does Sonics taunt yelling, "YOU'RE TO SLOW!!" Although it says he does... I'll never use that taunt when this pack comes out.

I think it's because they want to try and make it accesible to all homebrewers, rather than limiting it to modchip users.
How they get it to run through homebrew is an interesting question

I've known about this for sometime now, but never really bothered to keep an eye out to see what people have done with it.

This isn't possible through Homebrew regardless. The way it works is by editing files on the disc directly, so afterward you'd need a way to boot backup discs in order to view the imported skins. (The whole process is a waste of a good DVD-R in my opinion, but hey, whatever makes people happy.)

The color\skin thing isn't an issue. Models like Pikachu which have extra parts when certain colors are selected don't actually gain extra attachments, they're just "colored in" from a previously invisible state. So if you change the base model, it'll work universally with any colored skins you made for it.

That said, there are lots of problems with actually changing the models.. The model format itself isn't fully documented yet, and Nintendo used a.. rather odd system with packaging the models. It is very confusing just trying to get them extracted, let alone edit them and insert them back without breaking anything along the way.. Truth be told though, I think the biggest problem would be working with animations.. If you made an entirely new model or such, you'd have a hell of a time getting it into the game properly animated.

So.. When they say they "can't" it is more they won't bother. It is just too much of a hassle. (Especially when you have to waste a DVD-R everytime you want to test a change..)

The Wii works with DVD-RWs in my WiiKey.

So it's not a waste.

I'm not sure of the Wii (or the Wiikey) specifically, but generally it is frowned upon to use -RW type media on modded consoles. (something about the drive laser having to strain a bit harder to read the media than it would on a standard disc.. which could potentially lead to early drive failure after extended use.)

That said though, -RW would make something like this much more convenient.
